1. It's applying the definition of "hollow" in two separate ways. When referring to the way it affects undead, it means that their body is losing it's spiritual "filling" of Humanity and creating an "empty" body. When applied to the Great Hollow, it just means that it's a pocket within the trunk of an archtree. Literally just a simple, hollow tree trunk, albeit one that happens to be very large in scale.

2. Archtrees are made of stone, or at least nearly completely petrified wood. They also are closely associated with the Eternal Dragons and their immortality, meaning they likely also have some kind of magical protection similar the Dragons' scales of immortality. Natural elements likely can't affect them, but magical fire could likely disrupt or bypass this protection.

Yeah, I know there's two different meanings... but for a game that seems to be all about deeper/hidden meanings, do you think they'd do this without intent?
